7. Segment report
The Group is engaged in the manufacturing, marketing and distribution
of alcoholic beverages. As these activities comprise an integrated
operation, the Group regards this as a single primary business segment,
on which all information is disclosed in this profit announcement.
8. Contingencies
In prior years the Group received compensation for relinquishing its
distribution rights to certain trademarks. The South African Revenue
Service has issued revised tax assessments to the value of R29,5
million in terms of which the proceeds of R67 million have been
subjected to income and value added tax. The Group has lodged an appeal
against these assessments and the matter will be heard in the Special
Income Tax Court.
Accounting policy and comparative figures
International Financial Reporting Standards (IFRS)
With effect from 1 July 2005, Distell is required to prepare its consolidated
financial statements in accordance with IFRS. Consequently, the first complete
set of financial statements under IFRS is for the year ended 30 June 2006. As
comparative information is also reported, the date for the transition to IFRS
is effectively 1 July 2004. IFRS 1 "First-time adoption of IFRS" has been
applied and the results for the comparative periods have been restated
accordingly. The detailed IFRS Transition report is featured on the website at
www.distell.co.za.
In October 2005 the Group entered into a broad-based black economic
empowerment (BEE) transaction with a consortium that includes investment group
Wiphold, all Distell"s employees and a Corporate Social Investment Trust. The
cost of this transaction to Distell"s shareholders, calculated by using an
option pricing model, equates to R122,3 million. Based on IFRIC 8 "Scope of
IFRS 2" issued in January 2006, IFRS 2 "Share-based payments" will apply to
the non-employee portion of the BEE transaction. Earlier application of this
interpretation is being adopted, resulting in a non-recurring expense of R67,2
million, disclosed separately in the income statement, and a corresponding
increase in equity. No further measurement or adjustments are required as it
is presumed that the BEE credentials are received upfront. The R55,0 million
relating to the employee portion of the BEE transaction is being expensed over
a vesting period of eight years in terms of IFRS 2 at an amount of R6,9
million per year, commencing from the current financial year and is included
in the operating expenses.
Comparative figures
Comparative figures for the year ended 30 June 2005 have been restated to
reflect the changes relating to the adoption of IFRS.
Adjustments which reflect the major differences between South African
Statements of Generally Accepted Accounting Practice (SA GAAP) and IFRS are
noted below. The adjustments are shown net of taxation where applicable.
Share-based payments
In accordance with the requirements of IFRS 2, the fair value of outstanding
employee share options granted since 7 November 2002 to participants under the
Distell Group Share Trust, has been recognised as an expense in the income
statement over the vesting period, with a corresponding credit to equity.
Property, plant and equipment
Past interpretation of SA GAAP did not provide for the reassessment of an
asset"s useful life and residual value annually. The revised statement version
of IAS 16 "Property, plant and equipment" requires useful lives and residual
values of assets to be reviewed at least at each financial year-end. This
resulted in an increase in distributable reserves, property, plant and
equipment and deferred tax liabilities.
Foreign currency transactions
In accordance with IAS 21 "The Effects of Changes in Foreign Exchange Rates",
no distinction is made between integral foreign operations and foreign
entities and all assets and liabilities of foreign operations must be
translated from their respective functional currencies into the Group"s
presentation currency using the year-end exchange rates, and their income and
expenses using the average exchange rates. Gains or losses resulting from
translation of functional currencies to the presentation currency must be
reflected as a separate component of shareholders" equity. The foreign
currency translation reserve was reset to zero on 1 July 2004 and had no
effect on equity.
Proportionate consolidation of Afdis Holdings (Private) Ltd (50%)
Afdis Holdings (Private) Limited (Afdis Holdings), a company registered in
Zimbabwe, was not previously consolidated under SA GAAP due to the severe
currency and long-term restrictions which significantly impaired its ability
to transfer funds to its shareholders.
In terms of IFRS, this exemption is prohibited and as a result this entity is
now required to be proportionately consolidated in accordance with IAS 31
"Interest in Joint Ventures".

Operating performance
Revenue grew 12,6% to R6,7 billion on a sales volume increase of 8,3%.
Locally, sales volumes increased 7,2%, with growth accelerating significantly
during the second six months. Our trademarks in the spirit and ready-to-drink
(RTD) categories continued to perform better than those in the wine category.
Spirit volumes, including brandy, rose 3,2% (2005: 3,4%). RTD sales volumes
grew 16,9% (2005: 3,7%) in an extremely competitive market. Despite extremely
challenging conditions, including increased competition and pressure on
margins, compounded by a global oversupply and a strong rand that saw many
producers return to the domestic market, sales volumes of natural wine
increased 1,9%, (2005: 2,6% decline).
International sales volumes, excluding Africa, increased 18,7%. Natural wines
showed volume growth of 20,3% and Amarula Cream growth of 12,1%. As a result,
total international revenue rose 14,8%.
Revenue derived from African countries increased 12,8% on a sales volume
growth of 8,3%. African countries outside the BLNS region (Botswana, Lesotho,
Namibia and Swaziland) showed exceptional revenue growth of 54%, although off
a relatively small base.
The increase of 23,1% in trading income was driven largely by increased
revenue, benefits derived from improved throughput and ongoing initiatives to
enhance efficiencies across the business, particularly in production.
Operating margin, as a result, improved from 12,1% to 13,2%.
Net financing costs declined by R25,7 million to R27,4 million, mainly as a
result of a substantial improvement in cash flow.
Headline earnings for the period, excluding the BEE expense, reflect an
increase of 22,7% to R603,2 million.
Investment and funding
Total assets increased 7,5% to R5,4 billion.
Capital expenditure, focused mainly on replacement of assets, amounted to
R164,4 million.
Investment in working capital, compared to the corresponding period of the
previous year, increased by 10,2% to R2,0 billion. An increase in the
production of bulk wines and spirits was necessitated by the Group"s long-term
view of consumer demand for its products. Process and systems enhancement
enabled management to further improve on average duration of bottled stock and
packaging material.
Cash generated by operating activities amounted to R900,1 million
(2005: R798,3 million), and net interest-bearing borrowings decreased by
R271,0 million (2005: R172,5 million). At the end of the reporting period the
Group was in a net cash position.
Prospects
On the domestic front, growth in consumer spending is expected to continue,
albeit at a slower pace. There are indications that interest rates could
increase still further which could have an adverse impact on consumer spending
in the months ahead. Further growth in consumer demand, together with the
ongoing expansion in the domestic economy, should continue to benefit sales in
the alcoholic beverage industry.
Global economic growth appears to be strong, but there are concerns about the
persistently high level of fuel prices and the consequent upward pressure on
inflation and interest rates. Distell participates across a broad geographical
front, which reduces our exposure to volatility in any single market.
Moreover, our wide spectrum of products across a range of categories makes us
well placed to capitalise on changes in consumption patterns.
The Group expects to continue to reflect growth in revenue and headline
earnings, excluding the BEE share-based payment, although growth is unlikely
to be at the same levels experienced in recent years.

Louisa Mojela and Gugu Mthethwa were appointed to the board of directors with
